Candace Flynn, a normal teenage girl in a not so normal world. She has 2 brothers who build outragous inventions, her boyfriends little sister wants to basically kill her, and a pet platypus named Perry who fights evil! But what if there's a reason behind all of this, what if it was all fake? All Candace's imagination? Let's talk about that.
The show is actually Candace just her imagination! Well, mostly. You see when Phineas was a toddler he got into an accident that resulted in his death. Phineas was her world and being in a world without him was terrible. This resulted in Linda and Candace's dad seperating, Linda getting full custody of Candace. A few years later Linda remarried to a man by the name of Lawrence Fletcher from Britain with a son of his own named Ferb. This was the best day ever for Candace! A new brother, someone to play with, someone to care for, some that could look up to her. But she soon found out that Ferb had a disability. He couldn't talk at all. After she asked Lawrence what was wrong with him, Lawrence and Linda explained to her that Ferb had Cerebral Palsy. Candace was alone again. She just wanted her baby brother back. So she got him back with her imagination.
She would spend most of her time outside, talking to herself and sometimes Ferb. This went on for about 2 weeks before Linda finally asked her what she was doing. She replied telling her mom that Phineas and Ferb had built a rollercoaster. Linda told her that nothing was there, Candace snapped back to reality and couldn't see it either. This happened every day. So Linda decided that Candace should see a therapist. His name was Dr. Heinz Doofenshmirtz. He wanted her to be in a more comfortable environment so he would do their sessions at his or Linda's house regularly bringing his own daughter, Vanessa.

So what about Perry? If Phineas died before he met Ferb, how did they get Perry. Well, Perry isn't real either. Perry represents Candace's reality so when he fights Dr. D, it's actually Candace denying the reality that Heinz is trying to get her to realize.
Isabella and the rest of the boys friends were actually Phineas' friends from pre-school. In her imagination they still come around and that's what she thinks they would look like through the ages.
After Candace started to live in her imagination, her friends decided to stop hanging out with her. All of them except for Stacy, Candace's childhood friend stayed by her side through it all and that is why she is seen a lot more than her other friends. Jeremy is a new student at her school and doesn't mind the way Candace is resulting in Candace having a serious crush on him. Jeremy is unknowingly helping Candace back into the real world.
Lawrence in the show has seen the boys' inventions. This is because in the real world he feels bad for Candace and plays along with her. Although this does upset Linda, he can't help it.
What about the crossover episode of Milo Murphy's Law? Well, Candace knows them and is friends with Melissa. A simple answer would be that they met at a football game between each others school and stayed in touch since then. Melissa is already used to Murphy's Law so Candace isn't the weirdest thing she has heard of.
What about the Zebra? Linda tried to bring Candace back with medication which almost worked. The Zebra was the medicine causing her brain to act up. The episode "Phineas and Ferb Get Busted!" Candace almost comes out of her imaginative world (Phineas and Ferb being taken away to military school) but Candace starts to break down because she feels she has lost her brother again. She sees Perry fighting Heinz that represents her fighting off reality again.

One episode actually shows us that Candace does recover from this. The episode titled "Act Your Age" Shows the boys as adults and going to college. This represents Candace accepting her brother is dead and can't come back and returning to the real world. She can finally live a normal life.

Some look at the vastness of creation in relation to themselves and go, ‘Man, this sucks!’ These people really need to narrow their focus. Sure, they will never affect anything happening on the other end of the galaxy, but so what? That’s way the heck over there, where it doesn’t matter. Therefore, in order to maintain a healthy mindset, it is important to narrow one’s perspective to the things and people that affect them, and that they can affect in turn. But what happens if one is an unfathomable cosmic being from beyond the veil of reality? What happens when such an existence is capable of influencing entire swathes of the universe just by its presence? A creature such as Magh'rathlak the Observer? That particular entity is only about average as far as reality-warping creatures from the dawn of time go, so its influence over the fabric of reality is rather limited. And it still struggles to keep things in perspective. That, among other things, is why it decided to narrow its worldview a bit by compressing the maddening vastness of its being into a single corporeal form. Magh'rathlak had never tried such a feat, but that wasn't about to stop it. After all, how hard could being human possibly be?
